Why Is The Federal Reserve Raising Rates

With inflation hitting record highs, the Fed is under a great deal of pressure from policymakers and consumers to get the situation under control. One of the Fed’s primary objectives is to promote price stability and maintain inflation at a rate of 2%.

The Fed raised the federal funds rate by a quarter of a percentage point in March, followed by a half of a percentage point in May. It then raised rates by three-quarters of a percentage point in June and July, and now again in September.

The federal funds rate, which now sits at a range of 3% to 3.25%, is the interest rate that banks charge each other for borrowing and lending. And there’s a trickle-down effect: When it costs banks more to borrow from one another, they offset it by raising rates on their consumer loan products. That’s how the Fed effectively drives up interest rates in the US economy.

However, hiking interest rates can only reduce inflationary pressures so much, especially when the current factors are largely on the supply side — and are worldwide. A growing number of economists say that the situation is more complicated to get under control, and that the Fed’s monetary policy alone is not enough.

Why Interest Rates Are Rising

The Fed is a massive bank that controls the amount of money available in the U.S. economy â it shapes monetary policy. To stimulate the economy in a crisis and spur employment, the Fed increases the amount of money in circulation by purchasing bonds or lowering interest rates to make debt more appealing. Mortgage rates topped 7 percent this week, the highest level in 20 years and the latest sign that the Federal Reserves aggressive moves to slow the broader economy are hitting the housing market hard already.

The average rate for a 30-year fixed mortgage, the most popular home-loan product, reached 7.08 percent, according to data released Thursday by Freddie Mac. The last time mortgage rates climbed so high was April 2002, and they are slated to keep climbing as the Fedmoves swiftly to tame a red-hot housing market,a key step in lowering rent costs and ultimately quelling inflation in the broader economy.

The central bank doesnt directly set mortgage costs, but changes inits policy rate known as the federal funds rate ripple through the economy and influence all kinds of lending. Since March, the Fed has raised rates five times, bringing its benchmark rate from near zero to between 3 percent and 3.25 percent. The central bank is expected to raise rates by another 0.75 percentage points next week.

Those moves have already triggered major consequences for the housing market, and the spike in mortgage rates has prompted somebroader concerns that the Fed is pumping the brakes on the economy with far too much force.

Still, the Feds tools are limited, and officials routinely point to the housing market as one of the clearest signs that their rate hikes are having the intended effect.

Pending Home Sales Keep Sinking Mortgage Rates Are Why

High mortgage rates are unlikely to scale back in the near future, economists say.

Contract signings for home purchases dropped more dramatically than expected in September, another sign that buyers remain on the sidelines as higher mortgage rates dry up demand.

And data this past week shows buying conditions likely didnt improve in October.

The National Association of Realtors index tracking pending home sales, which measures contract signings, fell 10.2% from the month prior in September, according to seasonally-adjusted data published Friday morning. Consensus estimates gathered by FactSet had anticipated a smaller drop of 2% from the month prior. Septembers decline was both the greatest month-over-month drop and the lowest index level since April 2020.

Persistent inflation has proven quite harmful to the housing market, Lawrence Yun, the trade groups chief economist, said in a statement. The Federal Reserve has had to drastically raise interest rates to quell inflation, which has resulted in far fewer buyers and even fewer sellers.

Mortgage rates rose sharply in September as the Federal Reserve signaled it would move aggressively to tighten monetary policy amid hotter-than-expected inflation. The average 30-year fixed mortgage rate gained more than one percentage point between the final full week in August and the first week in October, according to Freddie Mac data.
