How Student Loan Interest Rates Impact Your Repayment

Interest rates represent the cost of borrowing, and they manifest as an annual percentage, which the lender uses to determine how much interest you pay every month.

Student loans typically accrue interest on a simple basis, which means that accruing interest doesn’t compound on top of interest that’s already accrued since your last payment. The lender only applies the interest rate to your principal balance.

Each month, a portion of your monthly payment will pay off the interest that’s accrued since the previous month, and the remaining will pay down your principal balance. The higher your interest rate, the higher your monthly payment because more interest will accrue each month.

The Rate Youll Receive

Lenders offering private student loans generally offer both fixed and variable interest rates. These rates are, in part, based on your creditworthiness. Generally, the higher your credit score, the lower the interest rate youll receive. But credit history, income, the degree youre working on and your career can factor into the interest rate you receive as well.

Use A Student Loan Calculator To Estimate Long

Unfortunately, some borrowers take out loans without having any idea what repayment will look like. Make sure you know exactly what to expect before signing any paperwork.

The math of compound interest is complicated, but fortunately you dont have to know how to calculate student loan interest with a pencil and paper. Use a student loan repayment calculator to compare long-term costs.

With a student loan repayment calculator, you can see an estimate on how much you pay each month to pay off your loan in a certain number of years.

With a $30,000 loan at 5.70% interest, for example, youd need to pay $329 per month to pay it off in 10 years. Want to see what it would take to pay off the loan even faster?

Enter a seven-year term instead of 10, and the calculator reveals your monthly payment would be $434. Plus, it shows youd pay $2,975 less in interest.

Play around with these online tools to gain a clear sense of the overall costs of your student loan.

What Is The Average Student Loan Interest Rate

The average student loan interest rate for all borrowers is around 5.8%. However, that number varies depending on the lender and when you borrowed the money.

The federal student loan interest rate is currently 4.99% for Direct Subsidized Loans, which boast the lowest student loan interest rates.

Private student loan interest rates typically exceed federal rates. Borrowers pay an average interest rate of 6-7% on private loans, with some interest rates climbing as high as 13%.

What We Look For When Rating Student Loans

Student loan interest rates increasing

We rate all student loan products in our reviews and guides on a 1-5 scale. The overall rating is a weighted average that takes into account seven different categories, some of which are judged more heavily than others. They are:

  • Repayment options while in school
  • Borrower accessibility
  • Customer support

Each category’s weighting is determined based on its importance to your borrowing experience. Rates and fees have the most significant impact on the total cost of your loan, so we weigh those the most heavily. Customer support and ethics are still crucial parts of the borrowing experience, but do not directly tie to a student loan’s terms, so they have

less of an impact on the overall rating.

Who Is This Loan Good For

LendKey is an especially good option for borrowers interested in taking some of the work out of loan comparison. The network allows you to easily compare multiple offers from hundreds of smaller lenders that offer competitive rates and great customer service.

It may also be a good lender for students looking to refinance, since its refinancing rates are low starting at just 4.13 percent variable APR.

How Compound Interest Works In Your Favor

Looking at the examples above, its easy to see how this effect works over time. You naturally make a little more headway on your principal every month, even though your payment amount remains the same. This is known as amortization.

If you use amortization to your advantage, you can save yourself a lot of money over the life of your loan.

If your loan doesnt have prepayment penalties, you can pay it off faster by making higher payments every month. Because youve already paid the interest for that payment period, any additional money will go right toward the principal.

That will have a lasting benefit, because a lower principal amount means that those daily compounding calculations will be applied to increasingly smaller numbers.

Paying as little $10 extra per month can yield significant savings over the life of your loan. Paying $100 extra or more can save you thousands.

Tuition Fees In Scotland And Wales

In January 2000, the Scottish government, which consisted of a coalition between Labour and the Liberal Democrats, decided to replace annual tuition fees for Scottish students studying at Scottish universities with a £2,000 charge after graduation. This charge was abolished in 2008. In a similar vein, the Welsh government gives Welsh students studying at Welsh universities a tuition fee grant.

Student Loan Interest Start Dates

My Mortgage Identifies as A Student Loan Cancel Student Debt

In most cases, your student loan interest starts accruing the day you take out your loan. The only exception is Direct subsidized loans. On these need-based loans, the federal government pays your interest while youre in school and during the six-month grace period after you leave.

But once that grace period is over, you become responsible for paying back both the principal and interest.

If you took out Direct unsubsidized loans, Direct PLUS loans or private student loans, interest accrues unpaid while youre in school. If you dont make interest-only payments, the accrued interest capitalizes and is added to your principal balance.

Going forward as you make payments, your student loan servicer will require you to pay off any late fees and accrued interest before applying any part of your payment to your principal balance.

Heres how your interest gets calculated:

Interest Rate x Current Principal Balance ÷ Number of Days in the Year = Daily Interest

As an example, lets say your current balance is $32,037 and your interest rate is 6.38%. Plug these numbers into the formula and you get:

6.38% x $32,037 ÷ 365 = $5.60 a day

The higher your balance and your student loan interest rates, the more interest will accrue on a daily basis.

Student Loans Company Problems

In the summer and autumn of 2009, many students experienced delays in being assessed for and obtaining student loans and grants. As courses began in September or October, the SLC said that up to 116,000 students would have to begin the term without their funding in place. By 10 November 2009, there were still 70,000 applications waiting to be processed and 3 out of 4 universities were using their own emergency funds to help affected students. Chair of the student group Unions 94 Michael Payne branded the situation “inexcusable” and the Million+ group of universities said the failures were “very disappointing”.

An inquiry into the problems was set up, chaired by Professor Sir Deian Hopkin. The inquiry reported on 9 December 2009. It found that the SLC processing system had faced problems with lost documents, equipment failures and difficulties with the online application system, and at peak times only 5% of phone calls were answered.

Responding to the report, the leader of the UCU lecturers’ union, Sally Hunt, said it had been “a total fiasco from start to finish” with failures that “beggar belief”. Liberal Democrat university spokesman Stephen Williams branded the report “truly damning, revealing a breathtaking level of incompetence within the Student Loans Company.”

The SLC was also forced to delay accepting applications for the 2010/11 academic year.

How Student Loan Interest Rates Work

When borrowing money to pay for college, lenders need something in return to make the deal beneficial for both parties. Thats where student loan interest rates apply. Theyre typically marketed as an annual percentage rate , but interest charges are added to your balance and paid monthly.

The APR on your loan will depend on a few factors and can even change over time, depending on whether you have fixed or variable interest rates.

Private Student Loan Interest Rates

Federal student loan interest rates are lowest they’ve been in years

Private student loans are funded by banks, credit unions and online lenders, so interest rates vary from lender to lender. Many private student loan lenders offer both fixed and variable rates, so your interest rate could fluctuate over the life of the loan if you choose a variable-rate option.

Most student loan lenders set rates based on the Libor or the Secured Overnight Financing Rate . However, while rates are tied to this benchmark, private lenders also typically evaluate your credit score, income and financial history to determine your interest rate. Generally, the better your financial health and credit score, the lower your interest rates will be. In order to access this information, many lenders will run a hard credit inquiry, which can knock your credit score down a few points although you can usually get a preview of your rates and terms with only a soft credit check.

What Is Capitalized Interest On A Student Loan

Capitalized interest refers to the process of adding any accrued interest to your loans principal balance. When this happens, your loan balance grows and you begin accruing interest on the new, larger amount. Essentially, you are charged interest on your interest.

Interest only capitalizes during certain periods of your loans lifeexactly when that happens varies based on your loan. However, its common for interest to capitalize when you first begin repayment and after any temporary deferment or forbearance.

How Does Student Loan Interest Work

Student loan interest usually begins accruing as soon as the loan is distributed to you or your school. If you dont make any payments while youre a student, your loan balance will grow during your time in school. The exception to this rule is federal subsidized loans. If you qualify for this type of loan, the government will pay your interest when your loan isnt in active repayment.

Also keep in mind that the interest on your loans will capitalize, meaning that the accrued interest will be added to your loan balance. Essentially, you will begin accruing interest on your interest. Capitalized interest only occurs at certain times, and exactly when this will happen varies based on your loan. Often, interest capitalizes when your loan first enters repayment and after periods of deferment or forbearance.

    Variable Interest Rates Explained

Variable means that the interest rate may fluctuate based on market conditions. While variable rates may sometimes be lower in the short-term, the danger is that they may suddenly increase.

Besides paying significantly more interest every month, your monthly student loan payment may also increase over the life of the loan.. If your payments increase so much that youre not able to keep up with them, your interest could start capitalizing and the size of your loan could snowball quickly.
