What Is An Auto Loan Interest Rate

An auto loan interest rate is the amount that you are paying to borrow the money for a car from a lender. Whether you are getting your loan from a dealership or a bank, you will have to pay a certain percentage of that loan on top of paying back the loan itself. This is the price of getting the money upfront to purchase the car.

Almost all loans will have an interest rate of some kind. Whether it is for a personal loan, a house, a car, or a business, there will always be a cost associated with getting a loan. Knowing how these rates are calculated and what the average rate is can help you when you are shopping around for a car loan.

Factors That Affect Your Car Loan Rate

Similar togetting a mortgage in Canada, lenders will assess you on various factors. These include your credit score, income, loan characteristics, and the asset in question. In this scenario, the secured asset is your car. This section will dive into these factors to provide a deep understanding of how your car loan rate is calculated.

What Factors Contribute To Auto Loan Interest Rates

While it is true that the interest rate you will receive varies depending on the lender and is somewhat out of your control, there are still choices you can make to increase approval. Consider these aspects and how they will affect loan approval and rates.

  • Your credit history. Lenders use credit scores to measure the risk that borrowers carry. Very simply, the lower your credit score is, the higher your interest rate will be.
  • Vehicle down payment. Putting down a large down payment will not only bode well with lenders but will decrease the amount you are borrowing saving you more money down the line.
  • Loan term. Typically, a longer-term loan will equate to higher interest rates and more interest paid over the life of the loan. But a longer-term loan will decrease your monthly payment.
  • Education and work history. Many lenders are expanding underwriting criteria outside of the sole measure of your credit score. This means you can still benefit from a competitive rate if you have a strong profession or educational background with or without a perfect credit score.
  • Vehicle age. An older vehicle can carry additional risk of issues for both you and your lender. So, you can expect an older car to carry higher rates.

Average Interest Rate For Car Loan: Conclusion

Average interest rates for car loans are determined by a variety of factors, the most impactful thing being your credit score. Depending on your credit score and if you are buying a used or new car, auto loan rates can vary. Before financing a car, we recommend that you look at all of the providers available so you can get the best rates possible.

The Higher Your Credit Score The Less It Will Cost To Borrow

are a numerical representation of your credit history. They function as a grade for your borrowing history ranging from 300 to 850, and include your borrowing, applications, repayment, and mix of credit types on your credit report. Companies use credit scores to determine how risky they think lending to you would be.

A lower credit score makes borrowing more expensive. In the data above, the cheapest borrowing rates went to people with the best credit scores. Meanwhile, those with the lowest credit scores paid about 10 percentage points more to borrow than those with the highest scores.

The interest rate also has a big effect on monthly payment. Using Bankrate’s auto loan calculator, Insider calculated how much a borrower paying the average interest rate would pay for the same $30,000, 48-month new car auto loan:

Super Prime 2.40% $656

With the interest rate as the only factor changed, a person with a credit score in the highest category will pay $656 a month, while a person with a score in the lowest category would pay $831 a month, or $175 more for per month for the same car.

What Factors Affect Auto Loan Rates

Auto lenders set interest rates based in part on the likelihood of repayment. The riskier the loan is for the lender, the higher the interest rate it is likely to charge. Several factors indicate risk to lenders and can affect the interest rate you get on a loan.

Here are the most critical factors used to determine your rates:

  • :Your credit score is the factor that carries the most weight. The lower your score is, the higher your interest rate is likely to be.
  • :Your credit score is part of your credit history, but it isnt all of it. Lenders look at a detailed credit report that includes information about how much of your available credit youre using and whether youve missed monthly payments.
  • Loan term:Car loans generally have terms ranging from 12 to 84 months. Longer terms typically translate to lower monthly payments, but they also tend to come with higher interest rates.
  • :The average market rate is a significant factor in the rates you get. Lenders adjust their rates based on what they pay to borrow money, so youll see higher rates if the average interest rate goes up.
  • Loan-to-value ratio:The LTV ratio expresses how much of a cars value is borrowed. For example, if you want to borrow $20,000 for a car thats worth $40,000, thats an LTV ratio of 50%. The lower the LTV ratio is, the lower your interest rate is likely to be.

Loans Under 60 Months Have Lower Interest Rates For New Cars

Loan terms can impact on your interest rate. In general, the longer your term, the higher your interest rate is.

After 60 months, your loan is considered higher risk, and there are even bigger spikes in the amount you’ll pay to borrow. The average 72-month auto loan rate is almost 0.3% higher than the typical 36-month loan’s interest rate for new cars. That’s because there is a correlation between longer loan terms and nonpayment lenders worry that borrowers with a long loan term ultimately won’t pay them back in full. Over the 60-month mark, interest rates jump with each year added to the loan.

Data from S& P Global for new car purchases with a $25,000 loan shows how much the average interest rate changes:

Loan term
72-month used car loan 4.07% APR

While there’s a direct correlation between a longer repayment term period and a higher interest rate with new cars, it’s not the case with used cars. It is unclear exactly why these rates dip with longer repayment terms.

It’s best to keep your auto loan at 60 months or fewer, not only to save on interest, but also to keep your loan from becoming worth more than your car, also called being underwater. As cars get older, they lose value. It’s not only a risk to you, but also to your lender, and that risk is reflected in your interest rate.

Interest Rate

Difference Between Interest And Apr

Interest rate and APR are often used interchangeably but they do not necessarily mean the same thing. Your interest rate is simply the amount of money you are paying the institution to give you the loan. The APR, or annual percentage rate, is that amount of money plus any fees that come with getting the loan. It is incredibly important that you dont compare these two rates when you are shopping around for loan options. A loan rate expressed as an APR will always be higher than one expressed as an interest rate.

How Do Lenders Come Up With Car Loan Interest Rates

A few different factors help lenders determine the car loan interest rates youll be offered. The more well-rounded your application, the better your chances of scoring a low rate. Although there are many factors that may play a role in your interest rate, these are the four main points lenders consider when reviewing your application:

  • Those with higher scores generally have access to lower car loan rates, so improving your credit history is an important part of getting a low interest rate on your car loan.
  • Income. Lenders consider your income because it reflects your ability to pay back the loan. They also want to see a low debt-to-income ratio to make sure you can afford your loan.
  • Loan term. The loan term impacts the interest rate that youre offered as well as how much interest youll pay over the life of the loan. A lender could offer you a lower interest rate on a longer loan term, but this doesnt mean youll save money: youll pay more interest on a longer loan term.
  • Vehicle. Your vehicles make and model can also play a role car loan rates, especially if youre buying a used car. Since its possible that your car will be used as collateral to secure the loan, lenders often charge higher interest for cars that are of poorer quality and are more likely to break down.
  • Type of interest rate. Banks and credit unions can offer fixed and variable interest rates on a car loan. Generally, variable-rate car loans have lower starting rates than fixed-rate car loans.
